I'm using JRE 1.4.2_08 with HPSIM.
I've also used variants of 1.5 (or 5.0 in the new naming convention) but have found it to be not quite as stable.
Just download and install.

With the recent vulnerabilities noted in JRE versions 1.4.2_07 and prior, is there a way to allow HP Systems Insight Manager to allow a more recent version of JRE than 1.4.1_04?

I have installed the latest version and it works until I uninstall version 1.4.1_04. Once I uninstall the earlier version(s) (trying to keep the system clean and free of the vulnerable version) it prompts me to install it again as soon as I launch HPSIM even though I do have a later version installed.

I have set the JAVA_HOME system variable to point to the "C:\Program Files\Java\j2re1.4.2_08" folder and also when I run "java -version" from the command line it shows 1.4.2_08.

So my question goes back to how to make HPSIM recognize that I have a later version installed?

Do it the other way around.
Delete all the JRE's and clean up any old JRE directories.
Then install JRE 1.4.2_08 cleanly.
When you then browse to HPSIM, the browser will use 1.4.2_08.

I've found that removing a JRE while others exist can cause problems.

Yep, JRE's have caused all manner of issues here with various changes in behaviour.
Thankfully HPSIM is moving away from them.
