32-bit compatibility on 64-bit systems

I would appreciate an explanation of how 32-bit applications work on a 64-bit system, at least in terms of addressing. Does the system "add" the extra bits, or does it somehow interpret 32-bit references as 64-bit addresses? I'm pretty much in the dark on this!
